It helps you determine the profitability of your operations and\u00a0<a href=\"https:\/\/www.bdc.ca\/en\/articles-tools\/marketing-sales-export\/marketing\/pricing-5-common-strategies\">how to set prices<\/a>.<\/p>\n<p>But proper costing is complex, and many businesses aren\u2019t doing a good job. Costing is a specialized process that is different from regular\u00a0<a href=\"https:\/\/www.bdc.ca\/en\/articles-tools\/money-finance\/manage-finances\/bookkeeping-101-keep-company-finances-order\">bookkeeping<\/a>\u00a0for payroll or financial reporting purposes. Even companies with a CPA on staff often don\u2019t have proper costing practices in place because of a lack of time or expertise.<\/p>\n<p>\u201cMany business owners believe they have good costing in place, when in many cases they don\u2019t,\u201d says BDC Senior Business Advisor Jorge Henao, CPA, CMA, who specializes in financial management and strategy. \u201cIf you don\u2019t know your costs accurately and in a timely way, it\u2019s very hard to make\u00a0<span class=\"white-space-nowrap\">well-informed<\/span>\u00a0decisions about your operations.\u201d<\/p>\n<\/div>\n<\/div>\n<\/div>\n<div class=\"row \">\n<div class=\"col-12 col-md-8\">\n<div class=\"row\">\n<div class=\"block textblock col-12\">\n<div class=\"text-block-container flex-grow-1 \" data-taxon-component=\"text\" data-taxon-text-title=\"ctn-text-main\" data-taxon-text-contentid=\"16274\" data-taxon-text-display=\"default\" data-taxon-parent=\"true\">\n<p>Henao advises businesses to follow these five steps to understand their costs.<\/p>\n<h2>1. Define your cost object<\/h2>\n<p>The first step is to define what you want to determine the cost of. Accountants call this the \u201ccost object.\u201d It could be anything from a specific product, service or project to type of client or geographic area.<\/p>\n<p>The key is to ask yourself what are the critical things you need to cost in your business to improve\u00a0<span class=\"white-space-nowrap\">decision-making<\/span>\u00a0and profitability. For example, you may want to know total costs of product A, B and C, or compare the costs of serving individual versus institutional customers, or Quebec versus Ontario. Or you may want to determine the costs of various projects to compare their profitability.<\/p>\n<div class=\"column-container flex-grow-1 \">\n<div class=\"row \">\n<div class=\"block quoteblock col-12\">\n<div class=\"quote-block-container default \" data-taxon-component=\"quote\" data-taxon-quote-title=\"quoteblock\" data-taxon-quote-contentid=\"16278\" data-taxon-quote-display=\"default\">\n<figure class=\"quote quote-border-left border-alternate-accent-light col-12 no-quote-image\">\n<blockquote><p>In most cases, businesses look at their overall costs, but they don\u2019t know their profitability\u00a0<span class=\"c-alternate-accent-light\">by project, product or service line.<\/span><\/blockquote><figcaption class=\"quote-footer\">Jorge HenaoCPA, CMA, BDC Senior Business Advisor<\/figcaption><\/figure>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<p>\u201cIn most cases, businesses look at their overall costs, but they don\u2019t know their profitability by project, product or service line,\u201d Henao\u00a0says.<\/p>\n<h2>2. Determine traceability of cost objects<\/h2>\n<p>The next step is to determine whether costs should be treated as\u00a0<a class=\"def-link\" href=\"https:\/\/www.bdc.ca\/en\/articles-tools\/entrepreneur-toolkit\/templates-business-guides\/glossary\/direct-costs\">direct<\/a>\u00a0or\u00a0<a class=\"def-link\" href=\"https:\/\/www.bdc.ca\/en\/articles-tools\/entrepreneur-toolkit\/templates-business-guides\/glossary\/indirect-costs\">indirect costs<\/a>.<\/p>\n<p>What determines this classification is whether costs can be traced to the cost object in an economically feasible (<span class=\"white-space-nowrap\">cost-effective<\/span>) way or if they need to be allocated. For example, the cost of cocoa used to make chocolate is a direct cost as the amount used can be traced in a\u00a0<span class=\"white-space-nowrap\">cost-effective<\/span>\u00a0way to each unit produced.<\/p>\n<p>On the other hand, the cost of building insurance for a plant is an indirect cost as it\u2019s not cost effective to trace the monthly insurance cost for the production of a specific chocolate unit.<\/p>\n<p>Allocating indirect costs to a cost object can be complex and prone to error. \u201cBusinesses often don\u2019t know how to allocate overhead and don\u2019t do it properly,\u201d Henao\u00a0says. \u201cAllocations tend to be arbitrary. The objective is to allocate indirect costs according to the use of resources by the cost object as best as possible. If you misallocate costs, you could end up subsidizing one product or service at the expense of another and drawing incorrect conclusions.\u201d<\/p>\n<h2>3. Identify the nature and key drivers of the costs<\/h2>\n<p>Next, it\u2019s necessary to determine the nature of the specified cost object (variable or fixed) and the factors that cause costs to change for the cost object.<\/p>\n<ul>\n<li><a class=\"def-link link-content\" href=\"https:\/\/www.bdc.ca\/en\/articles-tools\/entrepreneur-toolkit\/templates-business-guides\/glossary\/variable-costs\">Variable costs<\/a>\u2014These are costs that change in proportion to sales and operation volumes. Examples are\u00a0<a href=\"https:\/\/www.bdc.ca\/en\/articles-tools\/operations\/operational-efficiency\/steps-control-your-labour-costs\">labour<\/a>\u00a0and raw materials.<\/li>\n<li class=\"x-mb-4\"><a class=\"def-link link-content\" href=\"https:\/\/www.bdc.ca\/en\/articles-tools\/entrepreneur-toolkit\/templates-business-guides\/glossary\/fixed-costs\">Fixed costs<\/a>\u2014These are costs that do not change despite changes in sales and operation volumes. Examples are rent and property taxes.<\/li>\n<\/ul>\n<p>It\u2019s very important to determine key drivers of costs in your operations so you can optimize them. For example, in a transportation company, this could be the number of kilometres driven. For a processed meat producer, it could be the number of days to cure meats. At a warehouse business, it may be cost per square foot.<\/p>\n<div class=\"text-block-container flex-grow-1 bg-neutral neutral-light-theme x-p-3 \" data-taxon-component=\"text\" data-taxon-text-title=\"White-box\" data-taxon-text-contentid=\"98931\" data-taxon-text-display=\"default\" data-taxon-parent=\"true\">\n<h2>Understanding your costs 101: Basic tips for getting started<\/h2>\n<p>Understanding your costs may seem daunting, especially if you don\u2019t have resources to hire a specialized cost accountant. But there are a few basic steps that any business can follow to get a better idea of its costs.<\/p>\n<article>\n<h3>Focus on direct and variable costs<\/h3>\n<p>First, define your\u00a0<strong>cost object<\/strong>\u00a0and the\u00a0<strong>direct costs<\/strong>\u00a0associated with the cost object (see main story for details on these terms). \u201cThat\u2019s the most basic step that businesses should start with,\u201d says BDC\u2019s Jorge\u00a0Henao.<\/p>\n<p>As well, focus especially on identifying\u00a0<strong>variable costs<\/strong>. \u201cThese are crucial to understand as they will likely represent the biggest opportunity for improvement,\u201d Henao\u00a0says.<\/p>\n<\/article>\n<article>\n<h3>Think of cost vs. benefit<\/h3>\n<p>Since your resources may be limited, be\u00a0<span class=\"white-space-nowrap\">cost-effective<\/span>\u00a0about your costing efforts. You don\u2019t have to worry about identifying every single penny of your costs. Focus on the most important ones that you can identify without needlessly burdening your business.<\/p>\n<p>For example, if labour makes up only 3% of the direct costs of the cost object, but identifying this cost would require you to start using time sheets, it may not be worth the time and trouble.<\/p>\n<\/article>\n<article>\n<h3>Review your data recording and processing needs<\/h3>\n<p class=\"x-mb-0\">If you use basic\u00a0<a href=\"https:\/\/www.bdc.ca\/en\/articles-tools\/technology\/free-low-cost-applications\/accounting-software-free-low-cost-options\">accounting software<\/a>, breaking down costs for your cost object may require extra,\u00a0<span class=\"white-space-nowrap\">time-consuming<\/span>\u00a0effort or may not even be possible. Consider upgrading your accounting system if needed to capture and process the required data. \u201cIt\u2019s a good investment for your business because you can\u2019t be in control of your operations if you don\u2019t know your costs,\u201d Henao\u00a0says.<\/p>\n<\/article>\n<\/div>\n<h2>4. Determine a costing method and how to handle data<\/h2>\n<p>Depending on the specific conditions of your business, you may adopt the job costing method, process costing method or a combination of the two.<\/p>\n<p>In\u00a0<strong>job costing<\/strong>, costs are assigned to a job, which is a distinct unit or set of units of a product or service. The product or service is often customized, such as roofing a house. In\u00a0<strong>process costing<\/strong>, the output is a large quantity of identical unit products or services. Identical items are usually mass produced for general sale and not for a specific customer. An example: Roofing nails.<\/p>\n<p>Once the costing method has been chosen, you should think about what data needs to be gathered and how to capture and process it. Coordination is important between your accounting and operations teams to ensure a seamless process. \u201cCosting can\u2019t be done in isolation,\u201d Henao\u00a0says.<\/p>\n<div class=\"column-container flex-grow-1 \">\n<div class=\"row \">\n<div class=\"block quoteblock col-12\">\n<div class=\"quote-block-container default \" data-taxon-component=\"quote\" data-taxon-quote-title=\"quoteblock\" data-taxon-quote-contentid=\"16281\" data-taxon-quote-display=\"default\">\n<figure class=\"quote quote-border-left border-alternate-accent-light col-12 no-quote-image\">\n<blockquote><p>If there\u2019s no cost accountant in place it\u2019s important to bring one in to review or assist with\u00a0<span class=\"c-alternate-accent-light\">the development of the costing<\/span> in the first place.<\/p>\n<p>Jorge Henao<\/p>\n<p>CPA, CMA, BDC Senior Business Advisor<\/p><\/blockquote>\n<\/figure>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<p>It\u2019s important to evaluate your accounting software or management information system to see if it adequately supports your costing needs. Smaller businesses commonly use Excel for costing, but this may not be adequate for larger or more complex operations.<\/p>\n<p>\u201cAs your operations grow, so does the complexity of gathering and processing data for costing purposes,\u201d Henao\u00a0says. \u201cYou don\u2019t want to do all your costing in a spreadsheet. If you don\u2019t have proper software, you have to capture the data and process it manually, which is very cumbersome and prone to error.\u201d<\/p>\n<p>Cost accounting software can allow you to automatically capture costs\u2014for example, for salaries or materials\u2014and assign them to a job or batch.<\/p>\n<h2>5. Consider hiring specialized help<\/h2>\n<p>Proper costing is a complex task. You may need to bring in a specialized outside expert, such as a cost accountant, to help you do it properly.
